Cloaking is to deliver a different page to certain users. It can be used to deliver a quirky version of a standards-compliant page to Internet Explorer, for example. Perhaps more insidiously, it also allows a webdesigner to deliver a page to a search engine's spider that is different from the one it delivers to the viewer. Imagine searching for something over google, finding a promising link, and discovering that the page has nothing whatsoever to do with what you were looking for; the designer just created a completely off-topic page for the spider so that he can raise his ratings. It can be used for or against the viewer.

I've never done it, but I've seen it working on various pages.

Yep, very possible. It's quite common on the shadier pornography or illegal software sites.
